Environmental Due Diligence Audit (EDDA) in M&A

WESSLING is committed to providing investors and sellers with comprehensive health, safety, and environmental (EHS) risk assessments to identify and quantify hidden liabilities in advance.

As China’s environmental laws and regulations become increasingly stringent, the compliance status of target assets and potential environmental pollution have become critical investment factors that cannot be overlooked in corporate mergers and acquisitions and asset decision-making processes. Hidden EHS liabilities may translate into significant financial and reputational costs after a transaction is completed.

We assemble multidisciplinary teams tailored to project requirements and leverage our multi-regional collaborative capabilities to ensure that large-scale projects can proceed efficiently across multiple locations simultaneously.

Key Recommendation: The purpose of our environmental due diligence is not to identify problems, but to provide a basis for valuation adjustments. Any risks identified should be translated into price reductions at the negotiating table or into remediation guarantees provided by the seller.

EHS Risks in M&A Transactions

In M&A transactions, risks related to health, safety, and the environment (EHS) are often hidden beyond the financial statements, yet once they surface, they can significantly erode the value of the transaction. Simply put, these risks primarily fall into the following three categories:

  • EHS Compliance Legacy Risks
  • Remediation Liabilities
  • Reputation and Operational Risks

The target assets have not strictly complied with environmental regulations in the past (e.g., failure to obtain environmental impact assessment approval or lack of an emissions permit); following the closing, the buyer will assume direct legal liability for administrative penalties, production suspensions for rectification, or even forced shutdowns.

Soil and groundwater contamination resulting from past industrial activities at the site could incur remediation costs running into tens of millions of yuan. If these costs are not accurately quantified during due diligence, the buyer will be forced to shoulder substantial and long-term remediation expenses.

If an environmental scandal or complaints from neighboring communities arise after the merger or acquisition is completed, it will not only damage the company’s reputation but may also trigger a chain reaction, such as the suspension of production lines and tighter credit conditions.

EDDA Phase 1 – EHS Compliance Audit

In the first phase, our experts will conduct a systematic review of all existing project-related documentation. Our standard audit checklist covers more than 160 inspection points, addressing core areas such as EHS permits, licenses, governance, and management systems. We can also flexibly customize a tailored audit checklist to address the client’s specific concerns.

We will conduct an on-site inspection to gain a firsthand understanding of the site’s current operational status. By combining document reviews with on-site observations, our experts will provide a preliminary quantitative assessment of potential financial impacts to the best of their ability. If the available information is insufficient to accurately determine the risk exposure, we will recommend proceeding to a more in-depth Phase 2 analysis to address specific issues.

EDDA Phase 2 – Environmental Site Assessment

The phase 2 of the work will employ more targeted and in-depth investigative methods. Specifically, this will include:

By integrating and comparing the technical data obtained in this phase with the results from the first phase, we can more accurately define the scope and magnitude of potential financial risks, thereby providing reliable data support for trading decisions.

The national overall soil contamination rate: 16.1%

Percentage of heavily polluting enterprises with exceedances: 36.3%

The rate of soil cadmium contamination exceeds standards by 7.0%
